Is it a simple case of changing the datadir value in /etc/mysql/my.cnf to what ever directory i like before i run emerge --config =dev-db/mysql-5.1.59?

I would like it to run from either /home or the encrypted raid5 system i have so should anything go wrong i have a backup of it

Yes, or alternatively you can make /var/lib/mysql into a symlink which points to whatever dir you want.
